A sample question, in the course style
A bank's internal models put economic capital for its trading book below the regulatory requirement calculated under the standardised approach. How should management read the gap?
- ARegulatory capital is a floor set for comparability and prudence, so the bank must hold it while using the economic figure for pricing and limit setting
- BThe internal model must be recalibrated upwards until it reproduces the regulatory figure, since the two measures should agree in every state of the world
- CThe regulatory requirement can be reduced to the economic figure once the model has been validated internally
- DThe gap indicates a modelling error, because economic capital is by construction the more conservative of the two measures
Economic capital is the bank's estimate of the capital needed to absorb unexpected loss at a chosen confidence level and horizon. Regulatory capital is a supervisory minimum designed to be comparable across firms and robust to model error. They routinely differ, and the binding constraint is the higher. The economic figure still earns its keep in pricing, limit setting and performance measurement, where relative risk between businesses matters more than the absolute level.
