A sample question, in the course style
A fund returned 11.2% over a year in which the risk-free rate was 3.2%; the fund's return volatility was 14.5%. What is its Sharpe ratio, and what does the figure convey?
- A0.55; excess return per unit of total risk borne
- B0.77; excess return per unit of total risk borne
- C3.80; excess return per unit of variance
- D0.55; excess return per unit of systematic risk only
Sharpe ratio = (Rp - Rf) / sigma = (11.2% - 3.2%) / 14.5% = 0.55. It states how much return above the risk-free rate the fund earned per unit of total risk. Treynor, by contrast, scales the same excess return by beta and so rewards only systematic risk.
